overlay is not a requirement, in fact crun doesn't care at all about the underlying file system as that is managed by the container engine.
You can use --storage-driver vfs with podman to not use overlay but directly the current file system, this has some disadvantages though since an image will be copied for each container that uses it.
Better option is to use a volume for the path where the nested podman has its store.
